Return on assets (ROA) and price-to-earnings (PE) are two financial ratios that investors use to evaluate a business’s financial health and stock valuation. The former is a profitability metric that shows how efficiently the firm uses its assets to generate income (Higgins et al., 2022). PE is a price-to-earnings ratio calculated as the Current Price divided by Earnings per Share, indicating the market value of the company’s stock (Higgins et al., 2022).
For this course, I have selected Owens Corning for analysis, and this Fortune 500 organization had ROA of 10.26%, 12.92%, and 10.89% in 2021, 2022, and 2023, respectively (Owens Corning, 2023a; Owens Corning, 2023b). At the same time, PE was 8.68, 6.56, and 10.41 in the three consecutive fiscal years (Owens Corning, 2023b). Each metric was evaluated for the first nine months of the corresponding year, as the firm has not yet released complete 2023 information.
As mentioned before, these metrics illustrate the company’s asset utilization and stock valuation, both of which are critical to its financial health. However, analysts must use these ratios in comparison with other organizations from the same industries or market position for more accurate analysis. For example, it is appropriate to cross-compare Owens Corning’s ROA with that of other dominant construction companies. If ROA exceeds the average, it typically implies either effective asset use or a low asset base (Higgins et al., 2022).
P/E can be compared with competitors in the same sector and with rivals of similar market capitalization, such as other Fortune 500 companies. A higher P/E might imply stock overvaluation, and a lower P/E might designate a low stock price relative to earnings (Higgins et al., 2022). Owens Corning has comparable metrics to its most prominent competitors, and the trend is upward, suggesting improvements in its financial status.
Finally, it is essential to consider other financial characteristics and economic/market factors, including inflation, interest rates, demand, potential supply chain disruptions, currency fluctuations, and other external threats that affect financial health. Among them, the most critical for Owens Corning include supply chain issues (pandemic/geopolitics), related macroeconomic deviations, and reduced demand for some construction products. Ultimately, ROA and PE are critical metrics, but they cannot be used in isolation for a comprehensive business analysis.
